Yes they do sleep... oddly.  For a couple of hours a night, they go into,
well, downtime, during which the manitou torments the harrowed with
horrible nightmares.
Night after night...
For years on end...
Until the harrowed or the manitou gets complete dominion.

It can be interpreted as Sandman coerces people into a regular REM sleep,
but Sleepy-bye just short circuits the neurons in the ole' grey noodle. The
difference between a warm glass of milk, a lullabye, and Nytol; and a smack
in the back of the head by a sock filled with damp, fine grain sand....
