You want to freak the party out? The day after this event (or whenever, long
as they're still in town), have this main bad guy walk around town, like
nothing ever happened and not acknowledging any conversation they might have
had during their last encounter. Then have the blacksmith's (or bartender's,
or mayor's, etc...) body be found in an alleyway (or wherever the battle was
fought), with the exact same wounds that the bad guy got in the battle. Then
put the Posse under suspicion for the townsperson's murder. That'll take the
wind out of their sails.

Play it kinda like Sheriff Lucas Buck in "American Gothic", if you've ever
seen it. Total power, total confidence (without being arrogant, very
'country gentleman'). Of course, I missed most of your explanation for the
situation, but if you can use any of the above, go for it!
